The promise and peril of large-scale renewable energy was on display Thursday as California’s first solar power plant of the 21st century went online near Bakersfield. Under blue skies, Governor Arnold Schwarzenegger and other politicians heralded the five-megawatt Ausra solar station as the vanguard of a new era of alternative energy that would combat the effects of climate change while building a green economy.

Then the CEO of one of the nation’s largest utilities stepped up to the podium and delivered a reality check. “As we all know the capital markets are in disarray,” said PG&E chief Peter Darbee, whose utility has a contract to buy 177 megawatts of electricity from Ausra. “They’re down 40%. The capital markets are going to distinguish between high-risk projects and low-risk projects and the high-risk projects are not going to get financed in the future.”

But he added, “PG&E stands ready to take on the challenge of financing renewables.”

The utility may just have to.

At the solar industry’s big annual conference in San Diego last week, renewable energy executives were euphoric over Congress’ 11th-hour passage this month of an eight-year investment tax credit that would allow big solar power plants to get up and running, eventually allowing for economies of scale crucial to driving down the price of green electricity. Then a dark clouded drifted over the sun-splashed proceedings in the form of three somber-suited men bearing ominous PowerPoint presentations.

The message from Wall Street: The credit crunch will wallop big solar plant projects that need billions of dollars in financing to get built.

Here’s why. It gets a bit arcane but bear with the wombat. The renewable energy legislation passed as part of the financial bailout package allows solar companies to take a 30% tax credit on the cost of building a power plant. Now most of these companies are startups and have no way to monetize, as they say on the Street and in Silicon Valley, those tax credits as they’re not profitable. Instead, a solar company must essentially trade the tax credits to a firm that can use them in exchange for cash to finance construction.

So investors form something called a tax equity partnership, in which they agree to finance, say, a solar power plant in exchange for the tax credits generated by the project. The problem, according Tim Howell, managing director of renewable energy for GE (GE) Energy Financial Services, is that investors’ appetite for tax equity partnerships has taken a nose dive just as the market will be flooded with solar tax credits from a growing number of projects currently being licensed. For instance, he said, 1,000 megawatts of solar projects would generate $1.5 billion in tax credits.

That means there has to be enough investment dollars – or “capacity” in Wall Street lingo – available to buy those tax credits from the solar power companies.  “Competition for tax capacity, which is a scarce resource in tough financial times, is a problem we have to solve,” Howell told a packed ballroom in San Diego.

John Eber, managing director of JPMorgan Capital (JPM), flashed a PowerPoint that showed the total value of the tax equity market at $15 billion last year with 40% going to renewable energy projects, mainly wind. Now that investment banks-which put together the partnerships and sometimes invested their own capital-are all but an extinct species on Wall Street, only an estimated $875 million will be available for all solar projects in 2008. In contrast, he noted, just the solar power plant projects already announced  would need between $6 billion and $8.5 billion in tax equity funding.

“Tax equity is becoming increasingly hard to raise for renewable energy projects,” said Keith Martin, a project finance attorney at the Washington firm Chadbourne & Parke. “Several large institutional investors who put money into renewable energy deals in the last three years have dropped out of the market.”

That, they said, means untried technologies from startups will face higher hurdles to attract investors.

In conversations Green Wombat has had with solar power plant executives over the past couple of weeks, they acknowledge that financing will be much harder to come by but they’re hardly ready to throw in the towel.

“There’s probably a gigawatt of press releases and 200 megawatt of plants that acutally will go live in 2010,” says John Woolard, CEO of Oakland-based BrightSource Energy, which has a contract with PG&E to deliver up to 900 megawatts of electricity.

His point: Despite gigawatts of signed utility deals, only a few power plants will actually be built in the next couple of years when financing is expected to be the toughest to obtain. “In 2011, it’s reasonable that 500 to 600 megawatts could happen,” he says. “Those aren’t big numbers for the tax equity market, but if you believe everything that’s been announced is going to be built, then it is a big market.”

California utilities, however, are counting on that big market to meet a state mandate to obtain 20% of their electricity from renewable sources by 2010 with a 33% target for 2020. PG&E (PCG), for instance, has signed 20-year power purchase agreements for more than 2.5 gigawatts of solar electricity.

When Congress extended the solar investment tax credit it also lifted a ban on utilities claiming the tax subsidy. Hence PG&E chief Peter Darbee’s statement Thursday that his utility would be willing to make sure its projects get funded by using the company’s considerable capital clout.

“We certainly could look at potentially funding or investing in renewable projects,” PG&E senior vice president Greg Pruett told Green Wombat Thursday. While he said PG&E has no specific projects in mind, it might consider financing construction of solar power plants through a tax equity partnership or a direct investment.

“Say we have a solar thermal company and they have a proven technology and they have done a demonstration plant, but because of the markets they can’t get financing,” says Pruett. “We might consider investing so they can build the plant and get it online.”

He says it’s less likely that PG&E would get into the solar construction business itself.

While it’s anyone’s guess how the markets will shake out by the time solar companies start making the rounds in New York, it’s clear that a shakeup in the nascent solar power plant business is in the offing.

With billions of dollars of solar and wind power projects and thousands of green-collar jobs hanging in the balance, the U.S. Senate on Wednesday again failed to extend a key investment tax credit for renewable energy.

Republicans blocked the legislation from coming to the floor, marking the eighth attempt to extend the 30 percent tax credit beyond it’s Jan. 1, 2009, expiration date. The extension is backed by all the state governors save Georgia, a coalition of Fortune 500 companies, Wall Street banks, renewable energy startups, and tech giants like Google (GOOG), Hewlett-Packard (HPQ) and Applied Materials (AMAT).

Utilities like PG&E (PCG) and Edison International (EIX) as well as financiers such as Morgan Stanley (MS) and GE Energy Financial Services (GE), are pushing for an eight-year extension of the investment tax credit to give Big Solar projects enough time to get off the ground and start to achieve economies of scale.

Senate Republicans opposed the legislation, contending it would raise taxes. A list of senators and their votes on the legislation can be found here.

Without the 30 percent tax credit, the viability of several large solar power plant projects remains in doubt. Spanish solar company Abengoa Solar has said it probably will pull out of plans to build a 280-megawatt power plant in Arizona if Congress doesn’t renew the tax credit. Green Wombat happened to have breakfast this morning with a PG&E executive who said that the large solar projects that California utilities are counting on to meet renewable energy mandates would have a hard time securing financing absent the investment tax credit.

First Solar (FSLR) CEO Michael Ahearn said on an earnings call Wednesday afternoon that if the investment tax credit is not extended the thin-film solar module maker would focus its efforts on the European market. “We don’t have massive volumes of solar planned for the U.S. in the short term,” said Ahearn.

Said Rhone Resch, president of the trade group Solar Energy Industries Association, in a statement: “Already companies are putting projects on hold and preparing to send thousands of jobs overseas – real jobs that would otherwise be filled by American workers.”

While Senators Barack Obama and John McCain have have expressed support for increasing the U.S.’s investment in green energy, neither presidential candidate showed up to vote Wednesday on the extension of the tax credit.

In late 2006, there was something of an exodus from Australia as solar startups decamped for California, frustrated by the long-entrenched conservative government’s tepid support for renewable energy. On one Sydney-to-San Francisco flight alone could be found David Mills, co-founder of solar power plant company Ausra, and Danny Kennedy, chief of solar installer startup Sungevity.

Flash forward 18 months and solar energy companies are beating a path back to Australia. Ausra recently opened up operations Down Under, and last week Silicon Valley solar company SunPower (SPWR) acquired an Australian solar installer called Solar Sales. So is Oz the next hot solar market? By all accounts, the sun-baked environmentally conscious country should be. But the move into the South Pacific is another example of how governments’ ever-morphing renewable energy policies are spurring solar companies to move operations around the globe.

“Obviously there’s a lot of sun in Australia but with the recent change in government there’s a policy environment that could be much more favorable for us,” Peter Aschenbrenner, SunPower’s vice president of corporate strategy, told Green Wombat. “We decided to get in now. It was a little opportunistic as the owners of  Solar Sales were looking to monetize their investment. It follows a model of a previous acquisition in Italy where we got in before the market headed north.”

Last November, a left-leaning Labor government took power in Australia, immediately signed the Kyoto Accord and expanded a national subsidy for rooftop solar panels. Meanwhile, individual Australian states, much like their American counterparts, have enacted their own incentives. Three states – Queensland, South Australia and Victoria – have adopted “feed-in-tariffs” that pay homeowners a premium for electricty produced from solar panels – up to four times the prevailing power rates. Solar homeowners that return  more electricity to the grid than they consume can zero out their power bill or even earn cash from their utility.

But the government of Prime Minister Kevin Rudd has shown the same propensity to alter the rules of the game mid-stream as its predecessor, which wreaked havoc on the wind industry several years ago when it abruptly curtailed a renewable energy target. The Rudd government already has changed course on a national solar subsidy – which provides rebates up to $A8,000 for photovoltaic systems – to make it available only to households earning less than $A100,000 – which qualifies as middle middle-class in Australia’s big cities. Some of the states in turn have limited their subsidies. Victoria – Australia’s second-most populous state – will pay premium solar rates to only 100,000 households.

Given that solar is a game that moves as you play and the relatively small size of the Australian market (population: 20 million) Kennedy for one is cautious about doing business in his homeland.

“I think that it’s potentially a good market in the future,” says Kennedy, a former longtime Greenpeace activist who’s close to Australia’s environment minister and other government officials. “But it’s not living up to its potential because there’s a set of mixed signals from the federal and state governments and no certainty from one year to the next.”

Just how quickly the market can change has been illustrated by Spain, a solar hotspot that has attracted SunPower and other solar power plant builders as well as financiers like GE Energy Financial Services (GE)  with its lucrative premium rates for green electricity. But now the Spanish government is considering cutting its feed-in-tariff and limiting it to an annual 300 megawatts of installed solar, 100 megawatts of which must be rooftop photovoltaic systems. By contrast, some 1,100 megawatts of solar were expected to be installed this year. That would dramatically change the economics for solar energy companies that have moved into the Spanish market.

“This is something we’ve been preparing for,” says Aschenbrenner of SunPower, which has focused on building photovoltaic power plants in Spain. “With our global footprint, we are well placed to move allocation around as these markets wax and wane. In Spain, we’ve been working on building a dealer network to focus on the residential and small commercial markets.”

In Australia, SunPower will need to ramp up its new acquisition since Solar Sales operates on the country’s isolated West Coast while most of the country’s population is concentrated on the eastern seaboard. About half of Solar Sales business has been building off-the-grid power systems for Outback communities that rely on diesel generators for power. Aschenbrenner says he expects that business to continue but the focus will switch to residential solar.

When President Bush signed the energy bill into law last month, much was made of the legislation’s mandate that automakers dramatically boost the fuel efficiency of their fleets. Less noticed was that the bill dropped a provision that would have extended the solar investment tax credit — a measure viewed as essential to transforming solar energy from a niche business into a multi billion-dollar industry that can generate gigawatts of greenhouse gas-free electricity.

The timing couldn’t be worse. With the current solar credit set to sunset, as it were, at the end of 2008, Big Solar is at at a tipping point: Utilities and renewable energy companies are in the midst of negotiating massive megawatt power purchase deals whose financing depends on the 30 percent investment tax credit, or ITC.

“I think there is a major concern that this will stall all the beneficiaries of the ITC,” said Joshua Bar-Lev, vice president for regulatory affairs for solar power plant developer BrightSource Energy. The Oakland, Calif.-based startup is negotiating a 500-megawatt agreement with California utility PG&E and is proceeding with plans to build a 400-megawatt solar thermal power station on the Nevada border (artist rendering above).

Solar energy companies, utilities like PG&E (PCG) and Edison International (EIX) as well as financiers such as Morgan Stanley (MS) and GE Energy Financial Services (GE), had pushed for an eight-year extension of the investment tax credit to give Big Solar projects enough time to get off the ground and start to achieve economies of scale. The provision also would have allowed utilities to claim the credit for solar projects they build. The measure drew support from both sides of the aisle in Congress but died — by one vote in the Senate — when Bush threatened to veto the energy bill because the solar tax credit would be financed by repealing previous tax breaks given to Big Oil.

“The Congressional leadership is very strong in their support of the ITC; they will put this on the table In 2008,” said Chris O’Brien, a Sharp Solar executive and chairman of the Solar Energy Industries Association, in an e-mail. “The solar industry will continue to contact legislators in key states.”

House Speaker Nancy Pelosi and the Democratic leadership in the Senate have pledged to re-introduce renewable energy tax credit legislation this session. “Speaker Pelosi has said repeatedly that she hopes to address that this year,” Drew Hammill, a spokesman for Pelosi, told Green Wombat. “We’re just getting started but there’s bipartisan support for the tax credit.”

Publicly, at least, no one in the solar industry will say that the uncertainty over the tax credit is affecting planned projects. “Our expectation is that there will be another tax bill that will address this issue,” said Kevin Walsh, managing director of the renewable energy group at GE Energy Financial Services. “We’re working on a number of [solar thermal] deals but it’s too early to disclose them.”

In recent months, PG&E has signed deals for more than a gigawatt of electricity — enough to light more than 750,000 homes — with solar power plant developers. Such power purchase agreements can take more than a year to hammer out and the permitting and construction of a solar power station can take another three to five years.

“We’re continuing to move forward with negotiations and with contracts that have already been signed, but certainly the absence of the ITC could potentially impact future projects,” said PG&E spokesman Keely Wachs. “Without the credit, it does increase the cost of that energy and of course it also sends a very clear market signal as to our country’s energy priorities.”

Silicon Valley solar startup Ausra is building a 177-megawatt solar power plant on the Central California coast to supply electricity to PG&E and is pursuing deals with Florida’s FPL (FPL) and other utilities.

“Just like any business, the solar industry prefers a predictable system for the future,” wrote Holly Gordon, Ausra’s director of regulatory and legislative affairs, in an e-mail. “It will be more difficult to plan for our projects while the situation remains uncertain. While we are currently seeing excellent demand for solar energy at market prices, we need a long term extension of the renewable energy tax credits to ensure market stability and investor confidence as the market continues to grow.”
